Yes, you got a basic definition of "overlay animation" correctly but now it's time to answer his question as to what to do for the specific one he's asking about. Personally I don't know since I only deal with FP, and not many people here know the 3P mechanics for Halo aside from Teh Lag and some other guy who worked a bit on Lumoria.

For example, when the gun moves as you move the screen, that's the overlays animation at work. In 3p animation, when the hips and body interact when you rotate, that's more overlay animation. I'm not totally sure how it works in HCE, and not totally sure how it's implemented.

In FP, the "moving" animation is an overlay. This animation plays if you walk any direction, but it will also overlay (for lack of a better word) itself onto the other animations, so your gun will still bob up and down while reloading, meleeing, or tossing a grenade. In 3P, it is also used for animations like aiming animations, which control which way the gun is pointing. This allows the gun to be moved to where the AI is pointing it while the AI is doing another action such as running. Edited by UnevenElefant5 on Jan 1, 2011 at 01:09 PM

overlays are specific positions that an animation attempts to move into based on what they're doing. for instance, first person overlays are what causes the gun to sway back and forth when you look around, there's a look up, down, left and right overlay, and you'll notice the gun "rotate" when you circle your mouse
it's a shame there's not too many options for these animations, the fp ones could use some tweaking.. they were obviously built for controller, not keyboard and mouse

I thought we were talking solely about 3P animation...also that's a horrible way to vocalize overlays. It should be: 0- Origin 1- Moving Backwards 2- Moving Forwards 3- Moving Left 4- Moving Right 5- Looking Left 6- Looking Right 7- Looking Up 8- Looking Down 9- Automatic Firing (the gun will move back towards this point while firing)
People should do the correct animations as they see fit, instead of just copying the way Halo 1's AR has it done.
